Overnight funds: where cash waits a day

An overnight fund lends money only until the next morning. That one-day horizon gives it the least interest-rate and credit risk of any debt fund — which is still not the same as no risk.

An overnight fund is a debt category that lends money for a single day. Each evening the fund places money in instruments that mature the very next business day, collects it back the following morning, and does the same again. It sits one step below a liquid fund on how much its value moves, and it is the steadiest corner of the debt world — a description, not a promise.

What it holds

The holdings are one-day instruments — money lent overnight, largely against collateral, and short paper maturing the next day. Because the money is out for only a night, the fund is constantly returning to cash and lending again. There is no long bond sitting on the books to swing in value, which is the whole point of the category.

Why it moves the least

Two forces move any debt fund: interest rates and the creditworthiness of who it lends to. A one-day horizon shrinks both. There is almost no duration for a rate change to act on, so interest-rate risk is minimal; and lending only until tomorrow leaves very little time for a borrower to run into trouble, so credit risk is minimal too. That is why an overnight fund is the lowest-volatility debt category there is.

How quickly the money comes back

Redemptions are paid quickly. Overnight funds typically carry no exit load; check the scheme document. Like liquid funds, they follow their own cut-off rules, with an earlier purchase deadline than most funds. If you park a large sum for a few days, that timing is worth knowing, though it rarely changes much.

What it is used for

People commonly use an overnight fund to hold money that needs somewhere to sit for a day to a few days — cash between transactions, money waiting on a decision, or a staging point when moving a lump sum gradually into another scheme with an STP. That describes what the category is for; it is not a suggestion about your own money, which depends on your horizon and needs.

The lowest risk is not no risk

Even here the value is not fixed and not promised. The fund is priced daily like any other, an unusual credit event is not impossible, and returns are whatever the very short rates of the day happen to be. It is also not a bank deposit: a bank balance is a deposit, while an overnight fund is a market-priced fund whose value, though usually steady, is not something that cannot fall. The honest label is “lowest volatility, quick access”.
